What Is Fiscal Policy?
Fiscal policy refers to the use of government spending and taxation to influence the economy. It is one of the two main tools of macroeconomic management (the other being monetary policy, which is managed by central banks). Fiscal policy is determined by elected governments and legislatures.
Types of Fiscal Policy
- Expansionary fiscal policy: Increasing government spending or cutting taxes to stimulate economic growth. Used during recessions to boost demand.
- Contractionary fiscal policy: Reducing spending or raising taxes to cool an overheating economy and reduce budget deficits.
Fiscal vs. Monetary Policy
Monetary policy (central bank tools) works through interest rates and money supply. Fiscal policy works through the government budget. The two must work in coordination — expansionary fiscal policy combined with tight monetary policy can produce conflicting effects on growth and inflation.
